Donovan, 42, agreed a five-year $27.5m deal with the Magic last Friday but then expressed doubts about quitting college basketball's Florida Gators.
Orlando said on Wednesday: "We have granted Billy permission to break his commitment and return to the Gators."
In April, Donovan guided his University of Florida team to a second straight NCAA crown, beating Ohio State 84-75.
The Gators became the first team to win back-to-back titles since Duke in 1991-92.
Donovan led Florida to three trips to the NCAA title game and had a 261-103 record during his 11 years at the university.
